You talk an awful lot about "city laws." Consider the fact that only a handful of Thera's cities are protected by the Arbiter cabal. Has it occurred to you that perhaps these cities have elected to subject themselves and their laws to the protective grip of the Arbiters because they feel they'll be best served by the organization? The Arbiters aren't a band of vigilantes... they're employed by the cities themselves, to keep the cities orderly. Essentially every one of your points can be addressed in some form or another by this one point. You say that we'd be just as well to leave it to the players to chase away that anti-paladin causing a ruckus? I say that's who the Arbiters are.
